The expense report that changed my thinking was not an expense report.

It was a Tuesday in Trivandrum, three weeks after the training sprint I describe in *The Orange Pill*. The team was flying. Twenty-fold productivity. Engineers reaching across disciplines they had never touched. The energy in the room was electric, and I was riding it.

Then I looked at the calendar. We had shipped more in three weeks than we had in the previous quarter. But something was off. Not in the output. In the spaces between the output. The handoffs that used to take days now took minutes, which meant the decisions that used to marinate for days now had to be made in minutes. The coordination costs I had spent my career managing had not disappeared. They had shape-shifted into something I did not have language for.

I needed a framework. Not a technology framework. An organizational one. Something that could explain why eliminating one kind of cost seemed to create pressure somewhere else entirely. Why making everything faster made certain things harder. Why the team that could now build anything still needed structure — maybe needed it more than ever.

Oliver Williamson gave me that framework.

Williamson spent fifty years asking a question that sounds almost naive until you sit with it: Why do organizations exist at all? If markets are efficient, why not just contract for everything? His answer — transaction costs, the invisible expenses of coordinating human activity — turned out to be the most precise lens I have found for understanding what AI is actually doing to how we work.

Not what it builds. How it reorganizes the building.

The costs I felt in Trivandrum, the ones that climbed when execution became cheap, are exactly the costs Williamson spent his career mapping. The friction of incomplete contracts. The hazard of trusting smooth surfaces. The bilateral dependencies that form before you notice them. The difference between a promise and a credible commitment.

This is not a technology book dressed in economics. It is a book about the invisible architecture of human cooperation — the governance structures that determine whether powerful tools produce shared prosperity or concentrated extraction. Williamson never saw Claude Code. He never needed to. His framework describes what happens when any capability becomes abundant: the scarce thing shifts, and the institutions must follow, or pay the price of failing to.

Every builder I know is feeling the shift. Few have the vocabulary for it. Williamson provides that vocabulary. It is more useful right now than any technical roadmap I have encountered.

Chapter 1: The Make-or-Buy Decision in the Age of Claude Code

In 1937, a twenty-six-year-old British economist named Ronald Coase asked a question so obvious that the entire profession had overlooked it for a century and a half: Why do firms exist?

The question sounds trivial. Firms exist because — well, because they do. Because someone needs to make things, and making things requires organizing people, and organizing people requires a structure. But Coase saw through the apparent simplicity to something genuinely puzzling. If markets are as efficient as economists claimed — if the price mechanism coordinates supply and demand with the elegant automaticity that Adam Smith described — then why would anyone bother with the messy, hierarchical, bureaucratic apparatus of a firm? Why not simply contract for every task on the open market? Why hire an employee when you could hire a freelancer? Why build a department when you could buy the service?

Coase's answer was deceptively simple: because markets are not free. Every transaction that occurs between independent parties carries costs — searching for a counterparty, negotiating terms, writing a contract, monitoring performance, enforcing compliance when performance falls short. These transaction costs are not incidental features of economic life. They are its organizing principle. Firms exist because, for certain categories of activity, the costs of coordinating through internal hierarchy are lower than the costs of coordinating through the market.

Oliver Williamson spent the next five decades giving that insight its teeth.

Where Coase identified the question, Williamson built the analytical machinery to answer it with precision. His framework — transaction cost economics — specified exactly which characteristics of a transaction determine whether it should be governed through markets, through hierarchies, or through the hybrid forms that lie between them. The framework rests on three variables: bounded rationality, the recognition that human beings cannot foresee all contingencies or write complete contracts; opportunism, the assumption that economic actors will, given the chance, behave strategically in their own interest at others' expense; and asset specificity, the degree to which the assets involved in a transaction are specialized to that particular relationship and lose value if redeployed elsewhere.

From these three variables, Williamson derived a prediction of remarkable generality: as asset specificity increases, as bounded rationality constrains the parties' ability to contract comprehensively, and as the hazard of opportunism grows, transactions migrate from market governance to hierarchical governance. The boundary of the firm — the line between what an organization makes and what it buys — is drawn by transaction costs.

That boundary is now being redrawn by artificial intelligence, and the redrawing is more dramatic than anything Williamson's framework has previously been asked to accommodate.

Consider the scene that opens The Orange Pill: a room in Trivandrum, India, where twenty engineers sit across from Edo Segal as he tells them that by the end of the week, each one of them will be able to do more than all of them together. The claim sounds impossible. By Friday, it is measurable, repeatable reality. A twenty-fold productivity multiplier, at a hundred dollars per person per month. An engineer who had never written a line of frontend code builds a complete user-facing feature in two days. The gap between what a person can imagine and what that person can build collapses to the width of a conversation.

Williamson's framework identifies what happened in that room with analytical precision. What collapsed was not the difficulty of the work itself. What collapsed was the transaction cost of coordinating specialized knowledge across organizational boundaries.

Before Claude Code, building a software product required assembling a team. A backend engineer, a frontend engineer, a designer, a product manager, a quality assurance specialist. Each of these roles represented a node in a coordination network, and every connection between nodes carried transaction costs. The product manager wrote a specification — a contract, in Williamson's terms, necessarily incomplete because no specification can anticipate every contingency. The backend engineer interpreted the specification, necessarily imperfectly because bounded rationality prevents any reader from extracting the full intention of any writer. The frontend engineer translated the backend engineer's API into a user interface, introducing another layer of interpretive friction. At each handoff, meaning degraded. At each boundary, the hazard of misalignment grew.

The costs were not primarily financial. They were temporal and cognitive. Weeks lost to miscommunication. Months consumed by the iterative cycle of specify, build, review, revise. The imagination-to-artifact ratio — the distance between a human idea and its realization — remained stubbornly wide, not because the engineers lacked skill but because the coordination costs between them consumed the majority of the productive effort.

Williamson would recognize this immediately. The firm organized these engineers into a hierarchy precisely because the transaction costs of coordinating their work through market exchange — hiring freelancers for each component, specifying requirements in contracts comprehensive enough to prevent opportunistic shirking, monitoring quality across organizational boundaries — would have been even higher than the costs of internal coordination. The hierarchy was not the most efficient arrangement in some abstract sense. It was the least costly governance structure available, given the transaction characteristics of software development.

Claude Code altered those characteristics in a way that Williamson's framework can describe with considerable precision but could not have predicted.

When a single individual can describe a desired outcome in natural language and receive a working implementation in minutes, the coordination costs that justified the team evaporate. The specification problem disappears, because the conversation with the machine is the specification, iteratively refined in real time rather than frozen in a document that degrades at every handoff. The monitoring problem dissolves, because the output is immediately visible and testable. The multi-step translation chain — from product manager to backend engineer to frontend engineer to quality assurance — compresses into a single loop between one human mind and one machine.

The make-or-buy calculus shifts accordingly. Activities that were previously performed internally — because the costs of coordinating them through market transactions exceeded the costs of internal hierarchy — can now be performed by a single individual using AI tools. The rationale for the team weakens. The boundary of the firm contracts.

But this analysis, taken alone, would lead to a conclusion that is both premature and wrong: that firms will dissolve into a marketplace of AI-augmented individuals, each one a sovereign producer contracting on the open market for whatever complementary capabilities they lack. The prediction has a seductive logic. It has also been wrong every time it has been issued at every previous technological transition.

The internet was supposed to reduce market transaction costs to near zero, dissolving firms into networks of independent contractors. It did not. The gig economy was supposed to atomize production into a marketplace of individuals. The individuals discovered, often painfully, that the transaction costs the firm had been absorbing — the costs of finding clients, negotiating terms, ensuring payment, resolving disputes, maintaining a reputation, adapting to unforeseen circumstances — were real, and bearing them individually was exhausting. The firm did not dissolve. It reorganized.

The error in each case was the same: considering only one dimension of transaction costs while ignoring the others. The internet reduced search costs and communication costs. It did not reduce the costs of adaptation under uncertainty, of dispute resolution when contracts proved incomplete, of the gradual accumulation of shared judgment that enables a team to respond to unforeseen circumstances without renegotiating from scratch.

AI reproduces this error at a grander scale. The costs of technical execution have collapsed. The costs of everything that surrounds execution — the judgment about what should be built, the evaluation of whether the output serves genuine need, the institutional knowledge that prevents costly errors, the governance of the relationship between human intention and machine output — have not collapsed. They have intensified.

The engineer in Trivandrum who built a frontend feature in two days still needed someone to tell her that feature was the right one to build. The twenty-fold productivity multiplier was real, but it multiplied whatever direction it was pointed in, including wrong directions. The speed that eliminated the cost of building the wrong thing did not eliminate the cost of choosing the wrong thing. It amplified that cost, because the wrong thing could now be built in two days rather than two months, and the sunk cost fallacy operates on a faster clock when the sunk costs accumulate faster.

Williamson's framework predicts exactly this pattern. When one category of transaction cost declines, the governance structure does not simplify. It reorganizes around the remaining categories of transaction cost that have become, by virtue of their relative prominence, the binding constraint.

The binding constraint in the AI age is judgment quality. The cost of producing output has approached zero. The cost of ensuring that the output is worth producing has not. The organizations that thrive will be those that build governance structures adequate to this specific hazard — structures that concentrate human attention on the transactions where human judgment is irreplaceable, while delegating to AI the transactions where execution speed matters more than evaluative depth.

This is not a prediction about what organizations should do. Williamson was always careful to distinguish between normative prescription and positive analysis. Transaction cost economics does not say what firms ought to look like. It says what they will look like, given the transaction cost characteristics they face. The prediction is that AI will not dissolve the firm. It will relocate the firm's center of gravity from the coordination of execution to the governance of judgment.

The evidence is already visible. The "vector pods" that The Orange Pill describes — small groups of three or four people whose function is not to build but to decide what should be built — are not an organizational experiment. They are the predicted institutional response to a transaction cost environment where execution is cheap and judgment is expensive. The pod internalizes the high-cost transaction (specification, evaluation, strategic direction) while externalizing the low-cost transaction (implementation) to AI tools. Williamson would recognize this as a straightforward application of the discriminating alignment hypothesis: governance structures align with the transaction characteristics they are designed to manage.

The make-or-buy decision has not been eliminated. It has been transformed. The question is no longer "Should we hire engineers or contract for engineering services?" The question is "Should we internalize judgment or buy it on the market?" And the answer, given the characteristics of judgment as a transaction — its dependence on context, its resistance to specification, its vulnerability to opportunistic degradation when the evaluator lacks the institutional knowledge to assess quality — is that judgment will migrate inward, into hierarchical governance, even as execution migrates outward, into market transactions with AI tools.

The firm shrinks in one dimension and deepens in another. It employs fewer executors and more evaluators. Its org chart flattens at the implementation layer and thickens at the strategic layer. Its competitive advantage resides not in its capacity to produce — anyone can produce now — but in its capacity to choose wisely what to produce.

Ronald Coase asked why firms exist. Oliver Williamson answered: because the transaction costs of market exchange, for certain categories of activity, exceed the costs of hierarchical coordination. AI has changed which categories of activity fall on which side of that line. The answer to Coase's question has not changed. Only the specifics have.

The firm still exists because market exchange still carries costs. The costs have simply moved upstairs. And the firms that fail to follow them — that continue to organize around execution costs that no longer justify hierarchical governance, while neglecting the judgment costs that now do — will discover that the make-or-buy decision, like all fundamental economic forces, punishes those who answer it with yesterday's calculus.

Chapter 2: Asset Specificity and the Despecification of Skill

The most important variable in Oliver Williamson's framework is not bounded rationality, though bounded rationality provides the foundation. It is not opportunism, though opportunism provides the behavioral assumption that gives the framework its distinctive teeth. The most important variable is asset specificity — the degree to which an asset deployed in a transaction is specialized to that particular transaction and cannot be redeployed to an alternative use without a significant loss of value.

A custom-built die designed to stamp a particular automobile component for a particular manufacturer is a highly specific asset. If the manufacturer cancels the contract, the die is nearly worthless — it cannot stamp components for anyone else without costly modification. A general-purpose lathe, by contrast, can serve any number of buyers. Its value does not depend on any single relationship. The die creates bilateral dependency between buyer and supplier. The lathe does not.

Williamson demonstrated that this single variable — the degree of asset specificity — explains more about the governance of economic transactions than any other factor. When assets are generic, market governance works well: either party can walk away, competition disciplines behavior, and simple contracts suffice. When assets are highly specific, the parties are locked into a relationship, and the hazard of opportunistic exploitation — one party holding up the other, knowing that switching is prohibitively costly — becomes severe enough to justify hierarchical governance. The firm brings the transaction inside its boundaries to protect the specific assets from the hazards of market exchange.

The implications of this framework extend far beyond physical assets. Williamson recognized that human capital can be specific, too. A worker who invests years in learning the idiosyncrasies of a particular firm's systems, culture, and processes develops skills that are highly specific to that employment relationship. Those skills lose much of their value if the worker moves to another firm. The specificity creates bilateral dependency: the firm depends on the worker's specialized knowledge, and the worker depends on the firm's willingness to continue compensating that knowledge.

This bilateral dependency is, in Williamson's framework, the fundamental reason why employment relationships differ from spot-market transactions. The firm does not hire a worker merely because the worker is cheaper than a contractor. It hires because the investment in firm-specific human capital — the knowledge of how this particular organization works, the relationships with particular colleagues, the understanding of particular customers — creates value that cannot be replicated through market exchange and must be protected through hierarchical governance.

Artificial intelligence is despecifying human capital on a scale that Williamson's framework has never previously been asked to analyze.

Consider the senior software architect described in The Orange Pill, who had spent twenty-five years building systems and could feel a codebase the way a doctor feels a pulse. His expertise was genuine, hard-won, and enormously valuable within the specific organizational context that had produced it. He understood not just the code but the history of the code — why certain architectural decisions had been made, which components were fragile, where the technical debt was buried. This was the quintessence of asset specificity in human capital: knowledge so embedded in a particular organizational context that it could not be extracted, transferred, or replicated without enormous loss.

AI tools do not replicate this knowledge. But they do something that, from the perspective of asset specificity, may be more consequential: they reduce the organizational premium on such knowledge by enabling workers without it to perform competently in the same domain.

The mechanism operates through what might be called capability generalization. When a backend engineer who has never written frontend code can, through conversation with Claude Code, produce a working user interface in two days, the specificity of frontend expertise has been reduced. Not eliminated — the interface produced by a novice with AI assistance is not identical to one produced by an experienced frontend specialist. But the gap has narrowed sufficiently that, for many practical purposes, the novice-with-AI is a viable substitute for the specialist-without-AI.

This is despecification. The skills that were once highly specialized to particular roles, particular technology stacks, particular organizational contexts — skills that created the bilateral dependency justifying long-term employment relationships — become less transaction-specific when a general-purpose tool can approximate their function. The programmer fluent in a particular language, the designer expert in a particular tool, the analyst who has mastered a particular data platform: each occupied a position of specificity that gave them bargaining power within their organizational relationships. AI erodes that specificity by providing a general-purpose substrate that enables anyone to perform, at a competent if not expert level, across a wide range of previously specialized domains.

Williamson's framework predicts the consequences with uncomfortable clarity. When asset specificity declines, the governance structure shifts from hierarchy toward market. The rationale for employing the specialist — paying the overhead of salary, benefits, office space, management attention — weakens when the market can supply a close enough substitute through AI-augmented freelancers or, increasingly, through direct AI tool use without any human intermediary at all. The specialist's bargaining position erodes not because the specialist has become less skilled but because the alternatives to the specialist have become more capable.

The historical parallel is exact. The Luddite framework knitters of Nottingham — whom The Orange Pill analyzes in its chapter on historical resistance to technological change — experienced precisely this form of despecification. Their skills were genuinely valuable, genuinely hard to acquire, genuinely the product of years of apprenticeship and practice. The power loom did not produce fabric of equal quality. But it produced fabric of sufficient quality at a fraction of the cost, and sufficiency, not superiority, is the threshold that determines whether a market shifts governance structures.

But the despecification is not uniform, and the non-uniformity is where Williamson's framework reveals something the simpler narratives miss.

Execution capability is being despecified. The ability to write code in a particular language, to design an interface using a particular tool, to analyze data using a particular statistical package — these capabilities, which formed the basis of most knowledge workers' professional identity and bargaining power, are becoming generic. Any competent professional equipped with AI tools can now perform them at a level sufficient for most organizational purposes.

Judgment capability is being respecified — becoming more transaction-specific, not less. The capacity to evaluate whether a particular output serves a genuine organizational need, to assess whether the AI-generated code will scale under load, to determine whether the AI-assisted analysis has captured the relevant causal relationships or merely the superficial correlations — this capacity is deeply embedded in organizational context. It depends on knowledge of particular customers, particular competitive dynamics, particular institutional histories. It cannot be generalized. It cannot be outsourced to a tool. And as execution becomes abundant, judgment becomes the scarce resource around which organizational value concentrates.

The bifurcation is stark. Execution assets are despecifying, migrating from hierarchical governance toward market governance. Judgment assets are respecifying, becoming more deeply embedded in particular organizational relationships and therefore more firmly governed through hierarchy. The net effect is not the dissolution of the firm but its reorganization around a different category of specific asset.

The implications for individual workers are severe and must be stated without the false comfort that often accompanies discussions of technological displacement. A worker whose value to the organization resided primarily in execution capability — in the ability to write the code, draft the brief, build the model — faces a genuine erosion of bargaining power. The market alternatives to that worker have expanded dramatically. The bilateral dependency that justified the employment relationship has weakened. The governance structure shifts, and the worker's position within it becomes less secure.

The worker whose value resided in judgment — in the capacity to specify what should be built, to evaluate what was built against organizational purpose, to make the call that no data set can fully inform — faces the opposite trajectory. Judgment is becoming more specific, more organizationally embedded, more irreplaceable. The bilateral dependency deepens. The governance structure that protects this worker becomes more, not less, hierarchical.

Williamson's concept of the "fundamental transformation" illuminates the dynamic with particular force. The fundamental transformation is the process by which a transaction that begins as one-among-many — where the buyer faces multiple potential suppliers and can choose among them competitively — becomes bilateral, as the parties invest in relationship-specific assets that make switching costly. The transformation occurs not at the moment of initial contracting but over time, as the parties accumulate specialized knowledge about each other that they could not transfer to alternative relationships.

The knowledge worker's relationship with AI tools undergoes precisely this fundamental transformation. Initially, the worker adopts the tool as one option among several — a convenience, an accelerator, one way of getting work done among many. But as workflows reorganize around the tool's capabilities, as muscle memory forms, as the worker's productive capacity becomes dependent on the specific affordances of a particular AI system, the relationship transforms from a market transaction into a bilateral dependency. The worker has invested in AI-specific human capital — prompt engineering skills, understanding of the tool's strengths and weaknesses, workflow patterns optimized for the particular AI's capabilities — that would be costly to transfer to an alternative tool.

The dependency is mutual. The AI platform depends on its user base for revenue, data, and the network effects that sustain its competitive position. But the asymmetry matters. The platform's assets are diversified across millions of users. The worker's assets are concentrated in a single platform relationship. The power dynamics of this bilateral dependency favor the platform, and Williamson's framework predicts that such asymmetries, left ungoverned, invite exploitation.

The governance challenge, then, is not merely organizational but societal. When a significant portion of the labor force develops transaction-specific assets tied to a small number of AI platforms, the hazard of hold-up — the platform extracting value by leveraging its position of bilateral monopoly — becomes a matter of economic structure, not individual negotiation. The institutional response, in Williamson's framework, is the construction of governance mechanisms adequate to the hazard: portability standards that reduce switching costs, regulatory frameworks that limit platform opportunism, and institutional support for the development of judgment capability that remains specific to the worker's organizational context rather than to any particular tool.

The despecification of execution and the respecification of judgment together produce a labor market in which the distribution of economic returns becomes more, not less, unequal. Workers whose primary asset was execution capability — a category that includes the majority of knowledge workers in the current economy — face a market in which their bargaining power has declined because the alternatives to their services have multiplied. Workers whose primary asset is judgment — a smaller category, concentrated among those with deep institutional knowledge, strategic vision, and the evaluative expertise that only sustained organizational immersion can produce — face a market in which their bargaining power has increased, precisely because their asset has become more specific and more irreplaceable.

Williamson's framework does not moralize about this outcome. It describes it. The question of whether the distribution is just — whether the workers displaced by despecification deserve institutional support, whether the concentration of returns among judgment workers represents an efficient allocation or a market failure — is a question for political economy, not transaction cost economics. But the framework clarifies the stakes with a precision that the vaguer languages of disruption and displacement cannot match: the shift is not about jobs being eliminated. It is about the governance structures surrounding human capital being reorganized in response to a fundamental change in the specificity of the assets involved.

The senior engineer who told The Orange Pill's author that he felt like a master calligrapher watching the printing press arrive was diagnosing his own condition with remarkable accuracy. His asset — the embodied, tactile, almost aesthetic understanding of code — was undergoing despecification. The calligraphy did not become less beautiful. It became less necessary, which is a different thing, and in economic terms a more consequential one.

What remained necessary, what became more necessary, was the judgment that the calligrapher's years of practice had also produced: the ability to see a system whole, to feel where it would break before it broke, to make the architectural decision that no tool could make because no tool understood the organizational context deeply enough to evaluate the tradeoffs.

That judgment was always there, buried under the execution. AI stripped the execution away and revealed it. Asset specificity did not disappear from the knowledge economy. It climbed.

Chapter 3: Bounded Rationality Meets Unbounded Computation

There is an intellectual genealogy buried in the foundations of transaction cost economics that the AI moment brings into extraordinarily sharp relief.

Herbert Simon — the economist, political scientist, cognitive psychologist, and computer scientist who won the Nobel Prize in Economics in 1978 and the Turing Award in 1975 — made two contributions to human knowledge that, for most of the twentieth century, appeared to occupy separate intellectual domains. The first was the concept of bounded rationality: the recognition that human beings are "intendedly rational, but only limitedly so," that cognitive capacity constrains the ability to process information, foresee contingencies, and optimize across complex decision spaces. The second was the co-founding of artificial intelligence as a scientific discipline, beginning with the Logic Theorist program in 1956 and continuing through decades of work on human problem-solving, heuristic search, and machine cognition.

For sixty years, these two contributions lived in different departments. Bounded rationality shaped economics, organizational theory, and the framework that Williamson built into the most powerful theory of the firm available to social science. Artificial intelligence shaped computer science, robotics, and the technology industry. The economists read Simon on bounded rationality. The computer scientists read Simon on machine problem-solving. Neither community fully reckoned with the fact that the same mind had produced both, or with the implications of what would happen when the technology designed to extend cognition met the theory built on cognition's limits.

That reckoning is now unavoidable.

Williamson operationalized bounded rationality as the primary justification for governance structures. The surviving companies will be those whose value was always located above the code layer — in the governance of complex transactional relationships, in the specific assets that bilateral investment has accumulated, in the institutional trust that is expensive to build and impossible to replicate at speed.

The companies that die will be the ones that were, as The Orange Pill puts it, "always just code." Williamson's framework does not offer a single prescription for this governance deficit. It offers something more useful: a set of analytical principles that any institutional response must satisfy to be adequate.
